A note before you read: A company can be profitable on paper and still run out of cash next month. The Current Ratio and Quick Ratio are the metrics that reveal this specific risk – the one that income statements and valuation multiples will never warn you about. Understanding them is one of the most practically important things a beginning investor can learn.
What is the current ratio. Let me ask you something.
Imagine you have €10,000 in bills due at the end of this month. Rent, utilities, salaries, suppliers – all of it lands on the same date.
Now look at what you have available.
In your bank account: €3,000.
In unpaid invoices from customers who owe you money: €5,000 – but they typically take 60 days to pay.
In inventory you could theoretically sell: €8,000 – but in practice it takes 90 days to move.
On paper, you have €16,000 in assets against €10,000 in obligations. You look solvent. You are solvent – technically.
But the €10,000 is due in 30 days. And most of your assets won’t convert to cash in 30 days.
You have a liquidity problem. Not a solvency problem – a liquidity problem. And it can destroy a perfectly viable business if it strikes at the wrong moment.
The Current Ratio and Quick Ratio exist to reveal exactly this kind of risk – before it becomes a crisis.
The Difference Between Solvency and Liquidity
Before we get to the formulas, this distinction is essential – because confusing the two leads to exactly the kind of mistake these metrics are designed to prevent.
Solvency is whether a company’s total assets exceed its total liabilities. It’s a long-term question – if you liquidated everything, would there be anything left for shareholders?
Liquidity is whether a company has enough short-term assets to cover its short-term obligations – the bills, salaries, loan repayments, and supplier payments due within the next 12 months. It’s an immediate, practical question.
A company can be solvent – genuinely valuable, with real assets exceeding real liabilities – and still face a liquidity crisis if it cannot convert enough of those assets to cash fast enough to meet near-term obligations.
This is not a theoretical risk. Some of the most dramatic corporate collapses in history have involved companies that were fundamentally profitable but ran into short-term cash crunches they couldn’t navigate. Liquidity kills businesses that profitability cannot save – and it does so faster than almost any other financial risk.
Profitability tells you whether the business is good. Liquidity tells you whether it will survive long enough to prove it.
So What Is the Current Ratio, Exactly?
The Current Ratio compares a company’s current assets to its current liabilities – where “current” means due or convertible within 12 months.
The formula: Current Ratio = Current Assets ÷ Current Liabilities
Current Assets include: cash, short-term investments, accounts receivable (money owed by customers), and inventory (goods available for sale).
Current Liabilities include: accounts payable (money owed to suppliers), short-term debt, accrued expenses, and any portion of long-term debt due within 12 months.
If a company has €500 million in current assets and €250 million in current liabilities, the Current Ratio is 2.0. It has twice as many short-term assets as short-term obligations.

A ratio below 1.0 means the company owes more in the next 12 months than it has available to pay – which doesn’t automatically mean crisis, but demands close examination. Many large companies operate with Current Ratios below 1 because they have reliable, predictable cash flows, strong credit facilities, or business models where cash comes in before bills go out (think supermarkets – customers pay immediately, suppliers get paid later).
Context, as always, is everything.
The Problem With the Current Ratio – And Why the Quick Ratio Exists
The Current Ratio has one significant weakness: it includes inventory.
Inventory is listed as a current asset – technically convertible to cash within 12 months. But converting inventory to cash is not always fast, easy, or reliable at full value.
A retailer sitting on €200 million of seasonal merchandise in February cannot instantly convert that to cash at retail prices. A manufacturer with specialised components may need months to find buyers. A business in distress often finds that inventory sells at significant discounts – or not at all.
Including inventory in the liquidity calculation can make a company look more liquid than it actually is in a time-sensitive situation.
The Quick Ratio – also called the Acid Test Ratio – solves this by removing inventory and other less-liquid current assets from the calculation, leaving only the assets that can be converted to cash quickly and reliably.
Quick Ratio = (Cash + Short-Term Investments + Accounts Receivable) ÷ Current Liabilities
Or alternatively:
Quick Ratio = (Current Assets − Inventory − Prepaid Expenses) ÷ Current Liabilities
Using the same example as before – €500 million in current assets, €250 million in current liabilities – but now suppose €150 million of those current assets are inventory.
Current Ratio = €500M ÷ €250M = 2.0 (looks comfortable) Quick Ratio = €350M ÷ €250M = 1.4 (still healthy, but tighter)
If that inventory number were €300 million: Current Ratio = 2.0 (unchanged) Quick Ratio = €200M ÷ €250M = 0.8 (below 1 – a very different picture)
Same company. Same Current Ratio. Quick Ratio reveals a potentially serious liquidity concern hiding behind the inventory line.

Reading Both Ratios Together
The real power comes from reading Current Ratio and Quick Ratio side by side – because the gap between them reveals something specific.
Small gap between Current Ratio and Quick Ratio: The company holds relatively little inventory relative to its total current assets. Its liquidity is driven primarily by cash and receivables – the most liquid asset types. This is typical for service businesses, software companies, and financial firms.
Large gap between Current Ratio and Quick Ratio: The company holds significant inventory relative to its total current assets. Its apparent liquidity depends heavily on the ability to sell that inventory – which may or may not be reliable under stress. This is common in retail, manufacturing, and distribution businesses.
Neither situation is automatically good or bad – it’s industry-dependent. But a large gap between the two ratios in a company facing business headwinds is a specific flag worth investigating: if sales slow and inventory stops moving, the liquidity picture deteriorates rapidly.
What These Ratios Don’t Tell You
Like every metric in this series, Current Ratio and Quick Ratio are starting points, not conclusions.
They’re snapshots, not movies. Both ratios are calculated at a specific point in time – the balance sheet date. A company that looks liquid in December may face a very different position in March, if large debt payments come due or sales slow seasonally. Always consider the timing of obligations and the seasonality of the business.
They don’t capture the quality of receivables. Accounts receivable are included in both ratios as liquid assets – but only if customers actually pay. A company with €100 million in receivables from customers who are themselves in financial difficulty may have a much less liquid position than the ratio suggests.
They ignore credit facilities. Many companies maintain revolving credit facilities – essentially emergency borrowing capacity – that don’t appear on the balance sheet until drawn. A company with a Current Ratio of 0.9 but a €200 million undrawn credit line is in a very different position from one with the same ratio and no available credit.
High ratios aren’t always positive. An extremely high Current Ratio can signal that the company is holding too much cash or inventory that isn’t being put to productive use – inefficient capital allocation that a ROIC analysis would reveal.
The Interest Coverage Ratio – A Related Liquidity Check
While we’re examining short-term financial health, there’s one more related metric worth understanding: the Interest Coverage Ratio.
Interest Coverage Ratio = EBIT ÷ Interest Expense
EBIT – Earnings Before Interest and Taxes – represents the operating profit available to cover interest payments before the tax authority takes its share.
If a company generates €100 million in EBIT and pays €20 million in annual interest, the Interest Coverage Ratio is 5x. It earns five times what it needs to cover its interest obligations.

How These Metrics Fit Into Our Three Categories
Liquidity ratios are a practical filter that runs across all three AF Core Global philosophies – a floor of financial health that needs to be in place before any other analysis becomes meaningful.
In Fortress, we invest through broad ETFs and index funds – so individual company liquidity ratios matter less than the aggregate financial health of the market. At a macro level, periods of widespread deteriorating liquidity ratios across corporate balance sheets can be an early signal of systemic financial stress.
In Cash Flow, liquidity ratios are a quiet but important check on dividend safety. A company with a deteriorating Current Ratio or Quick Ratio – particularly one that is simultaneously carrying significant debt – may face a choice between maintaining its dividend and meeting its short-term obligations. In High Voltage, liquidity ratios are particularly important for earlier-stage growth companies that may be burning cash while scaling. A High Voltage pick with a Current Ratio below 1.0 is not automatically disqualifying – many high-growth companies operate with tight liquidity while reinvesting aggressively. But it raises the question of runway: how long can the company sustain its current burn rate before needing additional capital? A low Quick Ratio combined with slow-moving inventory in a growth company can signal that the growth story is more fragile than the revenue numbers suggest.
Financial resilience is not glamorous. But it’s the foundation that everything else is built on.

What to Look For When You See These Ratios on a Screener
When Current Ratio, Quick Ratio, or Interest Coverage appear in your research, work through this sequence:
Is the Current Ratio above or below 1.0? Below 1.0 demands an explanation – is it a structural feature of the business model, or a sign of genuine stress?
What is the gap between Current Ratio and Quick Ratio? A large gap means inventory dependency. Is that inventory reliable and liquid, or is it the first thing that stops moving when business slows?
What is the trend over 3–5 years? Deteriorating liquidity ratios – even from comfortable levels – deserve attention. A gradual decline often precedes a crisis by several years and appears in the ratios before it appears in the earnings.
How does Interest Coverage look alongside the debt load? Low Interest Coverage combined with high Debt-to-Equity is one of the most reliable compound warning signals in financial analysis.
Does the business model explain the ratios? Supermarkets, airlines, and subscription businesses often operate with lower Current Ratios than the guidelines suggest is healthy – because their cash flows are structured differently. Always understand the business before judging the ratio.
